We burn cash: deciphering the WeWork IPO filing

It burns through boats loads of cash, no one knows if it will ever make money and its going to be snapped up by millennials with their Robinhood accounts – WeWork is perfect IPO material in 2019. The last funding round valued the company around $47bn, but this looks lofty. 2019 has been hit-and-miss for unicorn IPOs – WeWork may find it tough going. There is a major whiff of the theyre not losses but investments nonsense.

The company today released its S-1 filing ahead of its
much-anticipated IPO, which is expected in September.

It did not say how many shares or offer a price, we do know
it plans to raise at least $3bn.

It did report losses of $900,000 on revenues of $1.535bn in the first six months of 2019. Fast growth, high losses: IWG
it is not.

Heres our very rough first take on the document.

Profit?

1) WeWork may not be profitable, ever: Management says: “We
cannot predict whether we will achieve profitability for the foreseeable
future. Although we do not currently believe our net loss will increase as a
percentage of revenue in the long term, we believe that our net loss may
increase as a percentage of revenue in the near term and will continue to grow
on an absolute basis.”

The filing also shows WeWork does not intend to achieve positive GAAP net income for the foreseeable future. Not even trying to become profitable suggests it is planning to ramp spending, which could mean losses as a percentage of revenue could well rise in the near term. There are a lot of pages devoted to risks.

Losses

2) Losses are on an upwards trajectory: Net losses of
$0.4 billion, $0.9 billion and $1.9 billion were recorded for
the years ended December 31, 2016, 2017 and 2018. They add that losses
amounted to $0.7 billion and $0.9 billion for the six months ended June
30, 2018 and 2019. Losses dont seem to be accelerating too badly as a ratio
with revenue growth – the slight slowing in the rate of losses growth is
perhaps a little bit of shining ahead of the IPO.

Diluted EPS loss of $2.66 in 2016, $5.54 in 2017 and
$9.87 in 2018. EPS loss rose to $4.15 in first half 2019 v $3.87 a year
before.

We should also look at the loss from operations, which arguably gives a better idea of whether WeWork can be essentially profitable. On that front losses from operations have followed a similar trajectory, rising to about $1.4bn in the first half of 2019 against $678m in the first half of 2018.

Growth

3) We cannot assume growth will continue to managed. Management states: Our business has grown rapidly, and we may fail to manage our growth effectively.

Depreciation

4) Depreciation and amortization costs are huge and growing. This is the nature of the beast but should be watched. Constant churn of tenants requires a lot of spending to keep locations and kit up shiny and appealing. Depreciation and amortization expenses increased $118.5 million to $255.9 million for the six months ended June 30th, 2019. Thats after they increased $150.6 million to $313.5 million for the year ended December 31, 2018.

Revenues

5) Revenues are rising. Revenues were up to $1.8bn in 2018, from $886m in 2017. And they are continuing to rise, climbing to $1.535bn in H1 2019 against $764m a year before. But management cannot say for sure if they will keep rising.

Leases

6) Lease lengths are long. Almost all of leases WeWork signs with landlords are a lot longer than the leases WeWork agrees with tenants. This is natural but there are risks in the model should it fail to replace losses.

The average length of the initial term of its leases is
approximately 15 years – on first reading it seems they are taking out long
leases for spaces they simply cannot guarantee will be filled in 5 years, let
alone 15.

Long-term lease obligations were reported at $17.9bn. The
future minimum undiscounted lease cost payment obligations amount to
$47.2 billion as of June 30, 2019.
