Jerome Powell laid out a doctrine of basing monetary policy<\/a> as much on how the economy performs in reality as on the prescriptions of academic models as his Federal Reserve tries to extend a nearly decade-long expansion. <\/p>\n

In his first speech as Fed chief at an annual conference in Jackson Hole<\/a>, Wyoming, Powell defended his gradualist approach and, in the process, hardened expectations for a September interest-rate increase. In addition, he stressed that estimates of how the economy works \u2014 like those followed by Ph.D. economists on the Fed staff \u2014 were at best \u201chazy\u201d navigational guides. <\/p>\n

As a result, they often need to be tested by close observation of real economic data. The approach means that because policy makers often operate amid uncertainty they need to feel their way rather than rush to tighten because of what models say. The Feds job is set to become more complicated as its benchmark rate turns restrictive and the expansion ages. <\/p>\n

\u201cWhat I do see here is an affirmation of the Powell Doctrine: Weve got a framework of the way the world works, we have these estimates, but they are subject to imprecision,\u201d said Michael Gapen, chief U.S. economist at Barclays<\/a> Plc in New York. \u201cHe is going to talk a little plainer, acknowledge uncertainty, and fashion a policy around that.\u201d <\/p>\n

Shifting Stars<\/strong>
Powell used the term \u201cshifting stars\u201d several times in his speech Friday at the Kansas City Feds annual policy symposium in Wyomings Grand Teton National Park, referring to the guideposts in economic models often symbolized with an asterisk, or \u201cstar.\u201d <\/p>\n

The Federal Open Market Committees job, as Powell defined it, is to be aware of how these estimates are changing and not take them as set in stone. The chairman reminded his audience of central bankers and economists that if the Fed stubbornly tried to defend a previous estimate for full employment \u2014 a term economists refer to as U-star \u2014 the cost would be 1.6 million jobs. <\/p>\n

Just this week, a paper by Fed economists warned that even though there is uncertainty about estimates of the natural rate of unemployment, its still better to set rates based on those than just wait for inflation. <\/p>\n

\u201cHe is crystal clear here that while he understands that all those economic principals are important, he is not going to let current estimates of those things be the dominant driver of interest rates,\u201d said Robert Martin, executive director at UBS<\/a> Securities LLC and a former Fed board staff economist. \u201cThis is the same message we got from his press conferences. He is going to let policy be governed by the current state of the economy.\u201d <\/p>\n

Investors have fully priced in a rate increase next month and see an above-60 percent probability of another move by the Feds meeting in December. <\/p>\n

Strong Performance<\/strong>
The Fed chairman said he expected the economys \u201cstrong performance will continue\u201d and as a result the Feds \u201cgradual process of normalization remains appropriate.\u201d <\/p>\n

The word \u201cnormalization\u201d is significant in that it signals the central bank, even with the economy now in its 10th year of expansion, is still returning policy to something more consistent with a neutral interest rate, or one that doesnt slow or stimulate the economy. <\/p>\n

Even so, the policy has attracted the ire of President Donald Trump<\/a>, who nominated Powell to the top Fed job and has since complained about his rate hikes. <\/p>\n

Powells discussion of the challenges of monetary policy at a time of uncertainty is an introduction to his chairmanship and how different it will be from his predecessors. <\/p>\n

Under chairs Ben Bernanke<\/a> and Janet Yellen<\/a>, the case for holding off on rate hikes was simple as the unemployment rate declined from a devastating peak of 10 percent in 2009 with an economy still scarred by the financial crisis. <\/p>\n

Powell took over from Yellen in February in the midst of a mature expansion that was given a big boost by Republican tax cuts and a higher federal spending. Unemployment stood at 3.9 percent in July, well below 4.5 percent that the Fed sees as consistent with full employment in the longer run. <\/p>\n

Still, central bankers have shown patience, raising rates at a careful pace while inflation has slowly moved higher. Powell defended the approach, noting \u201cwhen unsure of the potency of a medicine, start with a somewhat smaller dose.\u201d <\/p>\n

Policy Mistake<\/strong>
Powell said the FOMC must balance the threat of moving too fast and shortening the expansion, or moving too slowly and allowing for overheating. <\/p>\n

\u201cI see the current path of gradually raising interest rates as the FOMCs approach to taking seriously both of these risks,\u201d Powell said. While unemployment is low, \u201cthere does not seem to be an elevated risk of overheating.\u201d <\/p>\n

\u201cThis is good news, and we believe that this good news results in part from the ongoing normalization process, which has moved the stance of policy gradually,\u201d Powell said. \u201cIf the strong growth in income and jobs continues, further gradual increases in the target range for the federal funds rate will likely be appropriate.\u201d <\/p>\n

What our economists say
<\/strong>\u201cPowell stated it loud and clear: Gradual interest-rate hikes are appropriate. But there is no consensus among policy makers about how aggressive the Feds policy should be when there is increased uncertainty regarding the amount of slack remaining in the economy. We maintain the view that tighter financial conditions will favor the proposed December hike being pushed into 2019 instead.\u201d Yelena Shulyatyeva, Tim Mahedy and Carl Riccadonna, Bloomberg Economics. <\/p>\n

The fulcrum of Powells policy is straight out of modern economic theory \u2014 keeping inflation expectations low and stable. Measures of what the public expects longer-run inflation to be can be somewhat hazy, but most gauges show them at low and stable rates. If they ever broke free, the Fed would act aggressively. <\/p>\n

\u201cI am confident that the FOMC would resolutely do whatever it takes should inflation expectations drift materially up or down or should crisis again threaten,\u201d Powell said. <\/p>\n

\u201cThe takeaway for policy management under Powell is that you may want to be cautious about moving preemptively when you dont know what the structure of the economy is and what the distribution of risks are,\u201d said Lou Crandall, chief economist at Wrightson ICAP LLC. \u201cBut once the dangers start to manifest themselves, you move very aggressively, rather than conservatively.\u201d <\/p>\n
